There should be a reputation system in every faction that shows members of one faction the reputation of players that are not members of this faction. The reputation of a player could go from -100 (very bad / shoot on sight) ... 0 (neutral) ... +100 (friend of the faction). It could be visualized by a colored frame around the ship: white = neutral, green = friend, red = enemy. The color gets from white to green or red in a scale according to the reputation. (rep -20 = mostly white with a light shade of red; rep -60 = pale red; rep -100 = neon red + maybe a warning symbol).
Reputation also depends of the diplomatic relations of your faction to the faction of the other player. The diplomatic relations are controlled by the faction council / leader / chairman... and applys to every member of the faction. I'll do an example to make it more clear...
Example:
Player "A" is member of faction "1" and he's quite new in the game (Reputation = 0). He's looking for some trouble and kills player "B" who is member of faction "2".
Because of this player "A" gets e.g. -10 points of reputation in the logs of faction "2". So this applys for every member of faction "2" and his frame becomes "more red" for every member of this faction.
(Please Note: Faction "1" doesn't suffer a reputation loss in faction "2" because of one player's attack. It's up to the faction leader to decide if this has any consequences.)
Maybe faction "2" has friendly relations to faction "1" and this modifies the reputation e.g. +20.
So members of faction "2" still see player "A" with a reputation of +10 at this point (+20 because of the faction modificator and -10 because player "A" killed a faction member)
This should not be a global system. Which means there is no global reputation. A player can be a real terrorist in the eyes of one faction but he can - at the same time - be a friend of another faction (which is maybe even allied with this faction).

Maybe there could be a second, private reputation-system. So if you're a freelancer at the beginning everybody is 'Rep 0'. Over time you meet people that want to kill you, rob you, trade with you or help you. All those actions would affect their reputation for you.
This should be a mostly automated system, there's no need for the player to manage thousands of reputations of other players. As a player you can toggle between your private rep-overlay or the factional rep-overlay and maybe no overlay at all.
The reputation should only be shown if the ship has been scanned or identified in some way.
Another idea is that there could be a device that fakes the origin of a ship. With it you can disguise as another player of a specific faction. Just like a modified IFF-Transponder. The problem of this could be, that if you let other ships look at you too close they'll recognize that it's a fake.
